My 4th Edition (2001) Lonely Planet Guide to Iceland describes a mountain route between Borgarfjörðuri Eystri to Lodmundarfjardarlied.

Is there any chance that this road has been improved to the point that a typical (non-4WD) rental car can safely make the journey?

If so, is it possible to continue onto Seyðisfjörður without having to back track to Egilsstaðir?

Thank you!

Loðmundarfjarðarleið is an F marked road, passable, as far as I know, for smaller 4x4 vehicles but off-limits for a 2wd rental car.
The road leads to Loðmundarfjörður and ends there, at Klyppsstaðir.
There are, as far as I know, no plans to improve the road at the moment.
