I am a big fan of Little India in Singapore. My staying at hostel days are in the past, just wandering around I was impressed by the number and quality of hostels in Little India.Check out Wikitravel for a long list of restaurants, etc + the long list of hostels as well.
By the way, Little India is near some other ethnic areas, such as Bugus and Arab Street. You can wander and eat and window shop until you drop - all within walking distance of your accommodation. Great place to stay if you want to meet people, keep prices low, and still get the original ethnic feeling of Singapore (which is fast diminishing).

I second that first comment too. Little India in Singapore is a good choice with generally cheap and sociable hostels in that area. There are good hostels in Chinatown but those are slightly upmarket for hostels. From my opinion, upmarket hostels tend to be a little lacking in social activity.3
I stayed at Frankel Hostel and really liked it. The rooms were very clean and nicely decorated. All of the guests and staff were friendly and had lots of good suggestions for things to do. I had a great stay, not really party hostel but you can go out. http://www.frankelhostel.com4
I can't comment on hostels but the others seem to have provided good advice. As for things to do, it depends on what you like. Personally, I always bring friends from abroad to two places: Orchard Road and Marina Bay area (which includes Esplanade, waterfront area with merlion, Fullerton Hotel, Marina Bay Sands etc.) Besides the sight and soaking in the atmosphere, you can people watch =D
